A couple days ago I downloaded Cutline 1.1, and I did a bunch of mods (including the image, making it bigger). I didn't realize 1.2 was released at the time. If I upload 1.2 and make it my theme, will I have to redo all those mods, or will it transition smoothly from one to the other?

Themes are self contained. Whatever changes you made to a particular theme stay with that theme. It's a good idea to get into the habit of documenting any changes you make so that if you decide to change themes, it's alot easier to refer to your notes to duplicate those changes on your new theme. Yes, it's a bit more work now, but will save you alot of grief down the road.
